Apparently the Xbox 360 was meant to have an exclusive character once the studio managed to get Kratos for the PS3 but for some strange reason they were not able to decide on who to pick or get the permission needed.

They also felt that unlike the PS3 version, the Xbox 360 version was strong enough to sell on its own and didn't need the help. This was before they realized the extra character for the PS3 was a huge deal and the Xbox 360 really did need some sort of exclusive stuff to keep its sales.

I have a feeling Rare would have said no to any Killer Instinct characters because then it would mean they would be pressured into making a Killer Instinct 3 when they have no desire right now and want to focus on Kinect games.
